Gratuity is a financial benefit given to employees by their employers as a gesture of gratitude for the long-term association and valuable contribution towards the organization. Gratuity is not only an important aspect of an employee’s financial security, but is also a mandatory component under labor laws in many countries. In this article, we will guide you through the process of calculating gratuity, helping you understand various elements that are involved in the calculation.

Eligibility Criteria for Gratuity

Before calculating gratuity, it is essential to know who are eligible for this benefit. For an employee to be eligible for gratuity, they must fulfill the following criteria:

1. The employee must work in an establishment that has at least 10 employees on any day during the fiscal year.

2. The employee should have completed a minimum of five years of continuous service with the organization (different rules may apply if an employee resigns before five years due to superannuation, permanent disability, or death).

Gratuity Calculation Formula

The calculation of gratuity primarily depends on two factors: the last drawn salary and the total number of years worked by an employee. Below is the generic formula that is widely used to calculate gratuity:

Gratuity = (Last Drawn Salary * 15 days * Number of Years Worked) / 26

Here’s a breakdown of each element in the formula:

1. Last Drawn Salary – This includes your basic salary plus dearness allowance (if applicable). Additional allowances and benefits are not considered.

2. 15 Days – It is assumed that an employee works for 15 days per month based on a 30-day working month.

3. Number of Years Worked – It refers to the total number of completed years in service.

4. 26 – This represents the average number of working days in a month.

Step-by-Step Gratuity Calculation

Let’s walk through the calculation step-by-step with an example:

Suppose you have worked at your current organization for seven years and your last drawn salary (basic salary plus dearness allowance) is $5,000 per month. Here’s how you can calculate your gratuity amount:

1. Calculate the salary for 15 days: $5,000 * 15 = $75,000

2. Divide this amount by 26: $75,000 / 26 = $2,884.62

3. Multiply that result by the number of years worked: $2,884.62 * 7 = $20,192.34

In this example, your gratuity amount would be $20,192.34.
