How to calculate your tax bracket

guide outlines the steps you need to take to determine which tax bracket you fall into.

Step 1: Determine Your Filing Status

First, assess your filing status. There are five main categories in the United States:

1. Single

2. Married filing jointly

3. Married filing separately

4. Head of household

5. Qualifying widow(er) with dependent child

Your filing status will influence your tax bracket and the tax rates associated with it.

Step 2: Identify Your Adjusted Gross Income (AGI)

Next, calculate your adjusted gross income (AGI). AGI is your total income minus specific deductions. To determine your AGI, follow these steps:

1. Add up all sources of income (wages, salaries, bonuses, interest, dividends, etc.)

2. Subtract any above-the-line deductions or adjustments to income (for example, contributions to eligible retirement plans or student loan interest).

Remember that AGI does not include the standard or itemized deductions or any personal exemptions.

Step 3: Apply Deductions

Once you know your AGI, it’s time to apply deductions. You can either opt for the standard deduction or itemize your deductions if that results in a higher overall reduction from your AGI.

Some common itemized deductions include:

– Charitable donations

– Mortgage interest expense

– State and local taxes paid (up to a combined limit of $10,000)

– Medical expenses exceeding 7.5% of AGI

If you opt for the standard deduction instead of itemizing, this amount varies based on your filing status.

Step 4: Determine Your Taxable Income

After applying your deductions from Step 3, you’ll have arrived at your taxable income – this is what determines which tax bracket you fall into.

Step 5: Consult the IRS Tax Bracket Table

Consult the IRS tax bracket table for your filing status to determine your tax bracket. These tables are updated yearly, so make sure you’re referencing the most current version available.

For example, if you’re single and have a taxable income of $40,000, you would fall into the 12% tax bracket for 2021. However, it’s essential to understand that the U.S. tax system operates on a progressive schedule. This means that different portions of your income will be taxed at various rates as they fall into specific brackets.

In conclusion, knowing your tax bracket is crucial for making wise financial decisions and understanding your tax liability. To calculate your tax bracket accurately, follow these five steps and refer to up-to-date IRS documentation when necessary. A clear understanding of your own tax situation empowers you to plan effectively and comply with tax laws.
