Depreciation is a crucial aspect of owning a rental property, as it allows property owners to deduct the cost of the property over its useful life. This tax benefit helps to reduce taxable income, thereby lowering the overall tax burden. In this article, we will discuss the process of calculating depreciation on a rental property.

1. Determine the basis of the property: The first step in calculating depreciation is determining the basis of your rental property. This is typically the purchase price of the property plus any improvements or additions made. It is important to note that land value should not be included in your calculations.

2. Determine the useful life of the property: The IRS considers residential rental properties to have a useful life of 27.5 years, while non-residential/commercial properties have a useful life of 39 years.

3. Select a depreciation method: There are different methods for calculating depreciation, but the most common method for rental properties is Modified Accelerated Cost Recovery System (MACRS). MACRS is based on the straight-line method, where depreciation expenses are equal throughout the useful life of the property, but allows faster deductions in earlier years.

4. Calculate annual depreciation: To determine annual depreciation using MACRS, divide your adjusted basis by the number of years in the property’s useful life.

For example, if you purchased a residential rental property for $275,000 (excluding land value) and made $25,000 worth of improvements, your adjusted basis would be $300,000. Divide this by 27.5 years to find your annual depreciation expense:

$300,000 / 27.5 = $10,909

According to this calculation, you would be able to deduct $10,909 per year in depreciation expenses for your rental property.

5. Record and report depreciation: Keep track of your annual depreciation expenses and include them on your tax returns. Be sure to consult a tax professional if you are unsure about depreciation calculations or reporting requirements.

In conclusion, understanding how to calculate depreciation on a rental property is essential for property owners who want to take advantage of tax benefits. By carefully determining the basis, useful life, and depreciation method for your rental property, you can maximize your deductions and reduce your taxable income.
