How to Calculate ROI on Rental Property

Investing in rental property can be a lucrative venture if you know how to calculate the return on investment (ROI). Understanding the ROI can help you make informed decisions about whether a property is worth investing in or not. This article will guide you through the process of calculating ROI for your rental property.

1. Determine Gross Rental Income

The first step in calculating ROI is determining the gross rental income, which is the total amount of rent you expect to collect from tenants each month. If the rental property has multiple units, add up all the rents to get the gross rental income.

2. Calculate Operating Expenses

Operating expenses are the costs associated with owning and maintaining a rental property. These include property taxes, repairs, maintenance, insurance, property management fees, and utilities (if not paid by tenants). To get an accurate number, gather records of all your expenses over the past year and use them to project future costs.

3. Calculate Net Operating Income

Subtract the total operating expenses from gross rental income. This result is called the net operating income (NOI).
NOI = Gross Rental Income – Operating Expenses

4. Determine Property Value or Purchase Price

To calculate ROI, you’ll need to know either the current market value of your property or its purchase price (if recently purchased).

5. Calculate ROI as a Percentage

Using NOI and property value (or purchase price), determine ROI as a percentage with the following formula:
ROI (%) = (NOI / Property Value) * 100

For example, if your NOI is $12,000 per year and your property value is $100,000:

ROI = ($12,000 / $100,000) * 100

ROI = 0.12 * 100

ROI = 12%

In this case, your return on investment would be 12%.

6. Consider Other Factors

When evaluating ROI, don’t forget to consider additional factors such as appreciation, depreciation, and potential tax benefits. These can have a significant impact on your overall return.

7. Compare with Other Investment Opportunities

Now that you have calculated your rental property’s ROI, compare it to other investment opportunities such as stocks or bonds. Keep in mind your financial goals and risk tolerance before making a decision.

In conclusion, understanding how to calculate return on investment for rental property is crucial for making informed decisions about whether to invest in or sell a property. By considering factors such as gross rental income, operating expenses, net operating income, and property value, you can effectively determine the ROI of any potential or existing rental property investment.
