How to calculate credit card utilization

If you own a credit card, you might have come across the term “credit card utilization.” But what is it exactly, and how do you calculate it? In this article, we will explain credit card utilization rate, its significance, and how to calculate it.

What is Credit Card Utilization?

Credit card utilization, or credit utilization rate, refers to the ratio between your credit card balance and your credit limit. The utilization rate affects your credit score and plays a significant role in determining your borrowing capabilities. Generally, a lower utilization rate is better for maintaining a healthy credit score.

Why is Credit Card Utilization Important?

Credit card utilization impacts your credit score because it accounts for 30% of your FICO score – the most commonly used credit scoring model. A high utilization rate indicates that you depend on borrowed money to meet your needs. On the other hand, a lower utilization rate signifies that you are financially responsible and manage debt wisely.

How to Calculate Credit Card Utilization

Calculating your credit card utilization is very simple. Here’s how:

1. Determine the balance on each of your credit cards.

2. Determine the credit limit on each of your cards.

3. Divide your balance by the corresponding limit for each card.

4. Multiply the result by 100 to get the percentage of utilization.

5. To calculate overall credit utilization across all cards, add up the balances on all cards and divide by the sum of their limits.

For example, suppose you have two credit cards: Card A has a balance of $500 and a limit of $2,000, while Card B has a balance of $1,000 and a limit of $3,000.

Card A Utilization = (500 / 2000) * 100 = 25%

Card B Utilization = (1000 / 3000) * 100 = 33%

Overall Credit Utilization = (500 + 1000) / (2000 + 3000) * 100 = 30%

Tips to Maintain a Healthy Credit Utilization Rate

To keep a good credit score, it’s essential to maintain a low credit card utilization rate. Here are some tips on how to do that:

1. Keep your credit card balances low.

2. Make multiple small payments during the billing cycle.

3. Request a credit limit increase, but don’t increase spending.

4. Monitor your statements regularly to avoid exceeding your limit.

In conclusion, understanding and calculating your credit card utilization is crucial for maintaining healthy credit scores and responsible financial management. Keeping it below 30% is ideal, but continuously aiming for the lowest possible ratio will benefit your financial health in the long run.
