What is Gross Profit?

Gross profit refers to the difference between a company’s revenue and the cost of goods sold (COGS). In simpler terms, it is the amount of money left over from sales after accounting for direct costs incurred in producing or purchasing the goods sold. This figure provides a useful insight into the profitability of a company’s core operations before considering other expenses such as salaries, rent, and taxes.

The Formula for Calculating Gross Profit

Calculating gross profit is straightforward. Simply subtract the cost of goods sold from the total revenue:

Gross Profit = Total Revenue – Cost of Goods Sold (COGS)

Total revenue refers to the income generated from the sale of products or services. The cost of goods sold is an aggregate sum, including all expenses directly associated with producing or purchasing goods for sale:

1. Direct labor costs: wages paid to workers directly involved in producing goods

2. Direct material costs: raw materials or components used in making products

3. Manufacturing overheads: factory rent, utilities, and other manufacturing-related expenses

Example for Calculating Gross Profit

Let’s consider an example. Suppose a clothing store has total revenue of $50,000 during a particular month from selling various items. The direct costs incurred by this store are as follows:

1. Direct labor costs: $15,000

2. Direct material costs: $10,000

3. Manufacturing overheads: $5,000

To calculate the cost of goods sold, add up these direct costs:

COGS = Direct Labor Costs + Direct Material Costs + Manufacturing Overheads

COGS = $15,000 + $10,000 + $5,000 = $30,000

Now, subtract the cost of goods sold from the total revenue to calculate the gross profit:

Gross Profit = Total Revenue – COGS

Gross Profit = $50,000 – $30,000 = $20,000

In this example, the store has a gross profit of $20,000 for that month.
